The MMT Fallacy
For those that don't want to read this entire post, let's not bury the lead: MMT is wrong: - The U.S. does not have a spend and then tax system, we have a tax then spend system - The U.S. Treasury does not issue the U.S Dollar - The Fed does not issue reserves for the Treasury to spend - The Fed does not issue new reserves to pay the Gov's bills directly - The Gov cannot spend before receiving tax receipts or revenue from bond sales Below I explain in detail exactly why. Please let me know if you think I made any mistakes. After many, many hours of discussions with friends here and elsewhere, I think it’s finally becoming clear, I have finally gotten to the bottom of the MMT debate, so please let me know if you agree. We can have a tax and spend system, which many people believe we have today, and under a tax and spend system in 2024, the USG would have taxed roughly $5T and spent roughly $7T, showing a roughly $2T deficit, and the Gov would have had to borrow roughly $2T to cover the deficit spending. Or we can have a spend then tax system, which MMT believes we have today, and in 2024 the USG would have issued and spent $7T and taxed back $5T, showing a $2T deficit, as the USG spent $2T more than they received back in tax revenue. Two different systems that in practice don’t matter much until you have a deficit. Under a tax and spend model, to cover deficit spending the Gov has to borrow, because desired spending exceeds tax receipts. Under a spend first then tax back model, the Gov already spent the $, so the deficit is covered by issuing money, no borrowing or debt, the deficit is created because tax receipts are lower than currency issued and already spent, so all the money issued is not all taxed back. Which model we have is the heart of the MMT debate. A currency issuer always has a liability for the currency they issue, which means when they issue their currency they increase their Liabilities on their Balance Sheet, and when they receive their currency back as payment, they reduce their Liabilities. If they receive 100% of the currency they issued back as payment, their Liabilities go to zero and all currency is removed form circulation.

@Jon Underwood Before confirming that our core disagreement has been about the equivalence of reserves with fiat money - I had already been inclined to agree with your main point. My main objection was your claim that all government spending is financed through bond sales to the non-bank, currency using "public". Putting the accounting disagreements aside, you have been attempting to draw our attention to the empirical reality that the vast majority of bonds end up outside the banking system, with the unavoidable conclusion that the majority of deficit spending involves removing existing dollars from circulation before or after they are spent into the money supply. (Before or after spending has been a point of contention, but it does not matter.) If your headline was, "Only 5% of Deficit Spending Creates New Money", then that would be an interesting issue to explore - a far more interesting topic than the endless circles of miscommunication we have been having. Instead of asking, "Why do 95% of bonds end up failing to create new money?", you attacked MMT's accounting and challenged anybody who had a satisfactory arithmetical model of how the money system works. This challenge included notions which only generated confusion and exhausted everyone who engaged with the matter. Does anybody else equate reserve accounts with fiat money? I have no motivation to try, because, well, it just makes me laugh. However, I do question the sustainability of replacing taxation with interest paying IOUs. @Steve Keen 's modelling shows that government debt stabilises at a level determined by the velocity of money. "Velocity of money" is a slightly misleading concept which is more like a reciprocal of the savings ratio. Suppose the VOM decreases as government debt (in the form of bonds in the hands of non-banks) increases? What eventually happens to a system where the rich keep buying bonds instead of paying taxes?

It is not reserves. It is not the assets and accounting entries which keep track of the government assets that balance bank deposits of fiat money. @Steve Keen does not say "fiat" is reserves. "Fiat" is the portion of money supply created by government. The other component of the money supply is bank credit. The fiat portion of the money supply in bank deposits is backed or balanced by government authorised assets such as bonds plus reserves, which are virtual assets that exist in accounts at the reserve bank. FJG vs UBI for full employment and price stability

@Rolf Strijdhorst I'm glad you are working on this. I was about to say, I agree, because, like natural resources, value is also created via social capital and infrastructure - but I want to know more. What is your position on the private ownership of land values, for example?

@Rolf Strijdhorst I very much agree, in principle. However, there are some cases for exemption from land taxes. Let's say a person or an organisation wants to reserve land to provide natural habitat. With meaningful rates of land tax, they will be forced to obtain income from that land to pay the taxes. That might be OK if the original land price is low enough - that is, if the land could be locked up for 99 years for a slightly smaller price relative to buying it outright. Another example. As suburbs expand into farmland, the land taxes on the urban fringe will rise (due to demand for that land for non-farm usage). That is likely to drive farmers off the land because food production may not generate sufficient income relative to what people are happy to pay for accommodation. A range of systems are possible from freehold with nominal land taxes, through to land taxes being so high that people do not want to own land anymore. Freehold with nominal land taxes is the most common system in capitalist economies, but we can imagine a system of secure leasehold where the cost of using land is entirely made up of lease payments (instead of land taxes). Most people want private ownership because human beings crave security - so any lease system must provide a level of security approaching that of freehold ownership. I suggest that one way to ensure against rising land taxes, or increasing periodic lease payments, would be a facility to pay in advance at the current rate. That would be like a land purchase with an expiry date. If the land on the urban fringe is privately owned, farmers get a big price premium for selling their land to property developers, but under a secure lease, they would only get the value of the remainder of their lease. Perhaps they could get the remainder of their lease paid out at the new higher value. That would more than compensate them and we'd still avoid the uncontrolled speculation that goes with private ownership.
Energy, brains and future AI ?
This follows up a discussion, in Challenge Lecture 7(1) of 16July26, about the energy demands of AI in comparison to that of the brain. A recent IEEE Spectrum article happens to address the same point - that brains are super efficient, by at least 3 orders of magnitude compared with the most optimistic interpretation of AI capabilities, and by many more orders of magnitude compared with pessimistic interpretations. The article is techie, about how a future AI might become more like brains in energy efficiency, delving into the semiconductor-physics of MOSFET transistors. It hinges on the presence of a fourth connection in those transistors, compared with three connections in bipolar transistors. I encountered that fourth connection many years ago and, like everybody else, I wired it up in the recognised way that neutralised any actions the connection might cause - actions which were considered spurious and uncontrolled in manufacture. The article talks of how these ‘spurious’ actions can make the single MOSFET like a brain neuron, consuming far less energy than neuron-simulation in either conventional hardware or software. Very early days, because no-one has yet interconnected these four-terminal MOSFET ‘neurons’ to do anything brain-like, or be able to process language. So mega-power consumption remains likely for AI in the foreseeable future - a problem Steve highlighted. The energy inefficiency of AI is a basic reason why I doubt that what it does it copies what our brains do.

Alwyn, do you have a clue about what is useful about this behaviour? Of course, I'm taking the word of the authors that this hysteresis behaviour really is a useful phenomenon. I don't get it - but I don't understand neurons either. A couple of years ago, the Chinese DeepSeek was already supposed to be more efficient than US AI, which had to swallow the whole internet and train on that for ages, burning vast quantities of fossil fuels, before it could do anything interesting. Now I see rumours that Chinese chipmakers are using light to "make AI 100 times faster". I suspect that those "badly behaved" MOSFETs in this article are entirely discrete (separate) devices. I think they are not multi transistor circuits because I have this nagging notion that the "fourth terminal" is the substrate, and the substrate is a single entity common to every transistor in a CMOS logic IC. The substrate is tied to a relatively large "earth" conductor under the chip to repress the very behaviour that this article finds so interesting. Chopping up the substrate and insulating all those 4th terminals from each other might not be so easy to do, so I suspect this tech is a long way from producing useful fruit. Connecting up tens or hundreds of millions of discrete components is not a possibility, so those 4th terminals capable of forming a parasitic bipolar transistor will have to be isolated from the substrate, to allow independent functioning of the "neurons" on some hypothetical multi-neuron chip. I am happy to be educated about this one, cos the known unknowns are daunting.
Method or madness?
I think it was the economist Romer who said that orthodox economics is methodologically unself-aware. Steve’s lectures on methodology are therefore particularly relevant. I knew that Karl Popper, as Steve explained, didn’t properly describe the methods of science. But I didn’t know some things that I subsequently saw in Wikipedia’s page on Popper - that he was a firm opponent of those alternative routes to knowledge (variants of epistemology, the theory of knowledge) that were not based on empirical testing. He argued for falsification-through-test rather than confirmation-by-selective-observation that characterised the inductivist method of classical science. I therefore also read Wikipedia’s voluminous page on epistemology, which says - “Epistemology explores how people should acquire beliefs.”. I was surprised by how many different variants of that ‘how’ the page goes on to describe, such as ‘justification’, ‘rationality’, ‘contextualism’, ’skepticism’, ‘internalism, ‘externalism’ and ‘empiricism’ among others. Later it says - According to the correspondence theory of truth, to be true means to stand in the right relation to the world by accurately describing what it is like. This means that truth is objective: a belief is true if it corresponds to a fact.” and then “The coherence theory of truth says that a belief is true if it belongs to a coherent system of beliefs. A result of this view is that truth is relative since it depends on other beliefs.”. So ideas that are coherent can - in the ‘coherence’ definition- be seen as true even if they don’t correspond to reality.. I confess to shock at just how much of a ‘loose-fit’ to reality some of these methodologies about knowledge allow themselves to be. I guess science may have made me naive, in the sense that C P Snow was on about …

I think the problem is that we want to understand much more than is able to be decided via empiricism. We also need guides that are at least better than chance, even when we may suspect that the current knowledge is imperfect or fallible. If I assert that everything is connected, then I am probably implying that nothing can be completely true until everything is known - and that will take until the end of time and beyond. Given our ocean of ignorance, our species has clutched at the straws of faith, so we can pretend to the kids that we have reassuring knowledge that keeps us safe. We simply do not like the ignorance and uncertainty that our species has always had to live with and try to "overcome". Humans want to create theories and believe they are on the right track whenever a set of ideas predicts anything that comes true - even if it turns out not to be reliable. Consequently most truth has been speculation and faith subject to confirmation bias. Take economics for example. Wikipedia had to include a definition of truth wide enough to allow this discipline imbued with the greatest authority over the most people on planet Earth to be respected as if it was based on "truth". It would be shocking if the people found out that what sets the parameters and defines what is possible for their leaders to do, say and think, is simply a priesthood built on a set of superstitions. Wikipedia is attempting to be self consistent, and that requires a very broad definition of truth. Practical truth should acknowledge that it is an approximation. Science asserted there is a better way to accumulate reliable, verifiable knowledge. In its quest, science recognises that all scientific truth is provisional in the sense that the current understanding may be replaced by a better, usually more general, theory which predicts and explains anomalies where the previous "truth" would break down. This method has helped us discover much about the nature of our world and the universe, but there are vast regions of existence where the scientific method cannot be applied.
Climate change - acceptance but no responsibility
Big oil and gas may still be doubting human-induced climate change in public, but it seems now they’re accepting it when in a court of law. The article describes ingenious legal arguments that are being employed to evade responsibility. Some are subtle, others seem meritless. For example, the blame is said to lie with - a) the government, for lax regulation that failed to enforce moves away from fossil fuel. That’s a strange claim - implying the government was at fault by being swayed by the lobbying of the fossil-fuel fuel sector. “It’s their fault because they let us do it”. b) the customers, for burning the petroleum liquids rather than using them in other ways. “Our customers make the decision to release the carbon into the atmosphere, so it’s their fault”. The article concludes - “In courtrooms across the world, the same pattern holds: fossil fuel companies now accept the science but refuse responsibility. The central battleground in climate litigation will no longer be whether climate change is happening, but who, legally and financially, bears responsibility for it.”.

Unfortunately a) is true. Our lawmakers, via their political parties, encouraged corporate and monied interests to dominate democracy to the extent that it is probably impossible to convict anyone of the crime of corrupting democracy. The legal system has "Perverting the Course of Justice", but democracy has long been the best money can buy. The devil's advocate is correct to say that it is the role of the law to set the minimum standards. We have laws because we cannot assume that everybody will always do the right thing voluntarily to serve the long term common good, yet, for profit maximising nonhuman virtual persons, we assume their immortality makes them into angels. Whenever we hear the oxymoron, "self regulation", we are already in the midst of a race to the bottom. It is probably too late to turn around climate change, but, if we are to have a chance, we must restore the long term common good to supremacy over the "freedom" granted to immortal abstractions called corporations. More than that, I believe we must have institutionalised values, built into our governance systems, which always take precedence over the power of money. Murder is usually murder, unless we call it a "special military operation", so even the value of human life and "thou shalt not kill" can be corrupted by the drive for economic or political power. We have to reverse these priorities or our civilisations do not deserve to survive. As for b): Are we supposed to believe that decades before 1988, when atmospheric CO2 concentrations surpassed 350ppm, all fossil fuels carried a disclaimer such as the following? "The combustion of this product will lead to climate disruption, including storms, floods and droughts of unprecedented severity, with consequent famines, mass migrations, wars and ecosystem extinctions. Do not burn any fossil fuel products!" I find that hard to believe, but a really good PR campaign could rewrite all our memories and erase documentary evidence until we accept that all carbon products for the last 40 years were clearly labelled: "FUEL - do not burn."
